Steady Rates, But a More Divided Committee
The Federal Reserve left its benchmark interest rate unchanged at 3.50%–3.75% for the seventh consecutive meeting, a decision that was widely anticipated by financial markets. Policymakers acknowledged that while the U.S. economy continues to demonstrate resilience, inflation remains persistently above the Fed's 2% target, supported by elevated energy prices, geopolitical tensions in the Middle East, and renewed tariff measures. Against this backdrop, the Committee judged that maintaining a restrictive policy stance remains appropriate until there is greater confidence that inflation is moving sustainably back toward target. Although the policy decision itself was largely expected, the voting outcome highlighted a notable shift in the Committee's internal dynamics. Three FOMC members dissented in favor of an immediate rate hike, marking the first triple hawkish dissent since 2016 and signaling growing concern that current policy settings may no longer be sufficiently restrictive. The split suggests that the debate within the Committee is gradually shifting from whether policy should remain restrictive to whether further tightening may still be required should inflation prove more persistent. This widening divergence reinforces the Fed's increasingly data-dependent approach and underscores the uncertainty surrounding the future policy path.

Inflation Credibility Takes Priority
Chairman Kevin Warsh used the post-meeting press conference to reaffirm the Federal Reserve's unwavering commitment to restoring price stability, emphasizing that there is "no soft inflation target" and that the Committee remains firmly committed to achieving its 2% objective. His remarks reflected a clear preference for preserving policy credibility over providing near-term support to economic activity, suggesting that policymakers remain cautious about easing monetary policy prematurely. At the same time, officials acknowledged that inflation is increasingly being driven by supply-side forces— including higher energy prices, tariffs, geopolitical disruptions, and stronger AI-related investment demand—which are less responsive to higher interest rates and could prolong the disinflation process. Beyond the policy decision, the Federal Reserve left its operational framework unchanged, maintaining the Interest on Reserve Balances (IORB) at 3.65%, while keeping the standing overnight repo and reverse repo rates at 3.75% and 3.50%, respectively. The Committee also reaffirmed its existing balance sheet implementation strategy, indicating that policymakers remain comfortable using the policy rate— rather than additional balance sheet adjustments—as the primary tool for maintaining restrictive financial conditions. In our view, the July FOMC meeting reinforces that the Federal Reserve remains firmly focused on safeguarding its inflation-fighting credibility. The combination of growing hawkish dissent, persistent upside inflation risks, and an unchanged operational framework suggests that policy easing remains unlikely in the near term, with the balance of risks continuing to favor a higher for-longer interest rate environment.

Policy Framework Remains Intact
Beyond the policy decision, the Federal Reserve made no changes to its operational framework, signaling confidence that its existing monetary policy implementation remains effective. The Board of Governors unanimously voted to maintain the Interest on Reserve Balances (IORB) at 3.65%, while leaving the standing overnight repurchase agreement (repo) rate at 3.75% and the overnight reverse repurchase (ON RRP) rate at 3.50% unchanged. The Committee also reaffirmed its existing balance sheet strategy by continuing to roll over maturing Treasury securities, reinvest agency principal payments into Treasury bills, and conduct Treasury bill purchases when necessary to maintain ample reserves. The unchanged operational framework indicates that policymakers continue to rely primarily on interest rates—rather than balance sheet adjustments—as the main instrument for maintaining restrictive financial conditions.

Markets Price in a More Hawkish Outlook
The overall policy message as incrementally more hawkish despite the absence of an immediate rate increase. Following the meeting, market-implied probabilities shifted toward another 25bps rate hike as early as September, while Fed Funds futures continue to price in at least one additional increase before year-end. The combination of a divided Committee, Warsh's firm inflation rhetoric, and persistent inflation risks reinforces expectations that policy easing remains a distant prospect. In our view, the latest FOMC meeting highlights a growing preference among policymakers to prioritize inflation credibility over short-term growth concerns. As long as inflation remains above target and geopolitical uncertainties continue to pose upside risks to prices, we expect the Fed to maintain a restrictive, data-dependent stance, with the balance of risks still skewed toward further policy tightening rather than an early easing cycle.
